They'll run your credit and ask you questions about income, employment, your credit history and cash on hand to determine your borrowing power. This gives you a solid idea of what you can spend and is frequently a "same day" process. There are so many options for financing that it's a HUGE time saver to take this step first. There is typically no cost or obligation to take this step and they are typically good for 90 days.
When you find "the one" and your offer is accepted, it's time to officially apply for your loan and go through the underwriting process. During this phase the loan officer will collect all of the documentation necessary to verify all of the information they based your pre-approval on. They'll collect bank statements, w-2's, tax returns, verify employment, in addition to collecting critical information about the home you are buying to make sure that everything is in line to issue the funds for your closing.
This is where it all comes together! At settlement you'll meet with the closing attorney to go over all of the final paperwork. Typically the sellers and the real estate agents will be there as well. You'll deliver your deposit, sign the mortgage, the note, the deed, and all of the there supporting paperwork necessary to have the bank issue the funds to finalize the purchase and transfer the property into your name.
